You may be having a problem with the Windows clipboard. Try saving the file in the Illustrator (ai), pdf, or eps format and then open it in Photoshop. If that works I suspect your problem in in Windows.

You might also try drag and drop. It works between Illustrator and Photoshop, and doesn’t go through the Windows clipboard.

I have just come across this error myself and cannot solve this either. I have also tried reinstalling Photoshop and tried 2 different versions of Freehand, all produce same error.

Did you get any fix to this?

1) You need to post your system specs, Photoshop version etc.
2) What is your paging file set to?

1.7ghz 500+RAM 40gb disk plus 50gb disk paging file set to 580mb

Photoshop version 7.0.1 just reinstalled but also happens in older version 6.

Used Freehand MX and Freehand 10
