It’s a mathematical operation to determine a value from two or more nearby values. It is normally associated with the resizing an image, and Photoshop 7 supports three types: nearest neighbor, linear, and bicubic. Only bicubic is normally used, the other modes two are left over from the days of slower CPU’s.

Interpolation is really a basic technique that is not limited to image resizing, and almost every operation uses it in some form or another.

Photoshop definitely uses it.
