Cut out part of picture or make part of picture transparent

I am wanting to cut out a circle in the middle of a picture which is transparent so another picture will show through How can I do this?

Picture A on the background layer. Picture B on a new layer above it. Make this the active layer.

Use the eliptical marquee tool (with shift held down) to draw your circle. Go SELECT>INVERSE SELECTION (Ctrl+Shift+I) then hit the Layer Mask button at the bottom of the layers palette.

If you prefer a softer edge to the circle apply feathering before creating the mask.
