Where do Smart Objects go?

Where does photoshop save smart objects that are placed into a .psd file? And, what are they named?

I had an issue where I opened my .psd file containing my smart object, then double clicked on it to edit the .psb file, placed a new .psd into my .psb file and then saved my psb file. But somehow, my original .psd was no longer opened in photoshop. So I opened it again and my changes were lost.

So I searched for the saved .psb file and fond them in my documents temp file, moved the file to my project folder, and placed it into my original psd file (which at this point contains two almost duplicate smart object layers). so I do a search and for the .psb files and all I find is my newly created file. But the old one still exists in the main .psd file.

Is it stored "inside" of the .psd as an embedded file or something? And when I make changes to the smart object, it looks like this only changes the embedded version, not the original file that was placed into the PSD. is this how it is supposed to work?

I thought that placed files could by updated outside of the main psd file by making changes to their original file and the changes be reflected in the main psd file that they were placed into? Is this assumption not correct? The way that it looks like it works is that once any file is placed into another file, it places a "copy" of the file and any subsequent changes to the original placed file remain unchanged.
