Search for IconBuilder for XP. It’s a PS plugin program that works pretty sweet to make icons in PS and XP. (you can get the free trial version, which has a delay tactic to get you to pay for the full version… up to you whether you use it enough to justify the purchase)

Yes you do need a plugin or a seperate icon builder.

You can’t simply save as image.ico from Photoshop, as icon files contain certain data that Photoshop can’t generate. (Without a plugin anyway)

Only if you need the icons for application development. If you just want to make an icon for a local file you can use BMP files with an ICO extension. It is a cheap alternative to buying software if you don’t need to make true ICO files.
