With PSCS’s photomerge if you indicate to "Keep as Layers", it removes all the blending.

Does CS2 photomerge retain the blending?

No. It is assumed by Adobe that if you want the images left in layers that you want to do your own blending you are just looking for a quick and easy way of getting the images aligned.
